Brian Niccol’s plan for Starbucks includes more locations and less food and beverages.
The CEO of the coffee shop giant surprised some analysts during its fiscal first quarter earnings report on Tuesday by noting that the company still has “the potential to double our store count while improving the overall health of our portfolio.”
The “overall health” portion of the comment includes more store remodels, new store builds and some store closures. It’s not certain how many closures, but Niccol suggested there are certain markets in the U.S. that need to be reconfigured.
“We’re having tremendous success in places like Texas or the Southeast,” Niccol told analysts. “And as we continue to open stores in those areas, they open with great economics and that’s what gives us a lot of confidence.”
In other markets, he said, “We have a lot of work to do just resetting the estate so we have the right mix of the small, medium, large and the right mix of access points.”
Niccol made the comments on an earnings call following another quarter of same-store sales weakness.
U.S. same-store sales declined 6% in the quarter ended Dec. 29, including an 8% decline in comparable-store transactions.
The company said there were signs of improvement in the quarter as same-store sales improved on a sequential basis as some of Starbucks’ early moves took hold. The company shifted away from discounts, which led to improvements in average check. Customers ordered more coffee and espresso drinks and less of Starbucks’ holiday offerings than the company expected.
Niccol said Starbucks has regained its category share in the quick-service restaurant market following two quarters of decline. The company also regained customers in the morning, a key daypart for the chain.
The company has been active in the months since it lured Niccol away from Chipotle with a $96 million pay package. Starbucks implemented changes at the store designed to improve customer experience, such as elimination of charges for non-dairy milks. That, and substantial investments in labor and other efforts, cut profit margins by 380 basis points in the quarter.
One of the changes Starbucks is planning involves the menu. The company has already taken one such step by removing the olive-oil beverage line Oleato from the menu. But Niccol said a lot more menu cuts are coming.
“We are dialing back the menu, both in food and beverage, to the tune of roughly 30% between now and the end of our fiscal year,” he said.
That could give the company the ability to change its food offerings in the morning and develop the “right kind of snack” offerings later in the day.
One of the more notable moves the company is planning is through mobile ordering. Starbucks under Niccol plans to step back from earlier plans to bring new processes and equipment to more stores, which it calls the “Siren System.”
That system had been developed to give stores more capacity to handle backups that can develop when they get a rush of mobile orders. But Niccol said they are only needed in the busiest 25% of stores.
In the remaining stores, he said, the problem is not a “lack of capacity.” It’s rather process oriented.
The company is testing a tweaked algorithm in place that can sequence mobile orders properly to reduce the backups that can develop when a bunch of people order from a store at once.
“The place where we run into problems, frankly, is the fact that there is just no gating on mobile orders,” Niccol said. “All these orders come flooding in. They come flooding in faster than even our customer can get there so all these drinks are sitting on the counter and it’s at the expense of providing any other experience for a customer that’s right there in the store.”
Niccol said there are positive, early signs from the new algorithm, though he cautioned it is only being tested in three stores and is just two weeks old. The company also plans other tests on those mobile orders, such as time slots when people can pick up their orders, rather than promised times.
As for the location count, Starbucks doubling its domestic, company-operated store count would add more than 11,000 coffee shops to the 18,000 the chain already operates. That would give the company close to 30,000, assuming some growth in its licensed shops.
That would be more locations than any other restaurant chain in U.S. history, surpassing the 27,000 locations Subway reached in 2015.
Executives say that new stores generate more overall sales. The company opened 377 new locations globally last quarter. In the U.S., CFO Rachel Ruggeri said, 90% of the revenue from new company stores was incremental to the market.
